Abstract

The article delves into the application of causal graphs to test for instantaneous causality between economic policy uncertainty (EPU) and stock market volatility. Traditionally ignored by economists, causal graphs are now gaining traction in empirical research. The paper uses causal graphs to derive simple auxiliary regressions that test for causal relationships and applies these regressions to monthly data from 23 countries. It also compares the graph-based analysis with a traditional VAR-based causality analysis, highlighting the robustness and additional insights offered by the causal graph approach. The empirical results suggest that EPU is often an instantaneous cause of stock market volatility, with practical implications for macroeconomic modeling and financial risk management.
