Multi-criteria production theory: convexity propositions and reasonable axioms

Abstract

Multi-criteria production theory is a generalization of traditional production theories that can be utilized to expand knowledge on the theory and practice of non-financial performance analysis. Based on decision theory, its main idea is the capability of strictly distinguishing technologically determined inputs and outputs of a production system’s activity from its desired or undesired impacts on artificial or natural environments in the form of generalized benefits and costs. For the special cases of linear and of monotonic multiple cost and benefit functions, a recent paper in this journal proves first main propositions and applies them to some topics often discussed in the literature. This paper extends these results. General theorems for convex production possibility sets, convex cost functions, and concave benefit functions are proven, and it is shown that some technological assumptions, which are usual in economics and data envelopment analysis, particularly those on strong disposability, are unessential for efficiency measurement or even unrealistic, whereas a newly introduced axiom of value disposability may be reasonable.

Environmental protection poses a challenge for traditional production theories (cf. Zelewski 1993). In the early 1990s, German literature of business economics has developed several approaches to form adequate generalized theories (cf. the reviews by Dyckhoff 2003 and Fandel 2010, p. 83–90). MCPT generalizes these approaches.

In the literature of multi-criteria decision making (MCDM), the term “functional efficiency” is used instead of value efficiency (cf. Dyckhoff 2018, p. 866). It has been coined by Charnes and Cooper (1961); cf. Fandel (2010, p. 89). Many of the propositions of MCPT can be derived from respective results of MCDM. Nevertheless, such a systematic derivation has not found much attention regarding production theory before (cf. Dyckhoff 2018, Sect. 2), even not regarding DEA. One of the few exceptions is e.g. the “general model framework for DEA” of Kleine (2004).

Since the different types of values are considered a priori as incommensurable, it should be clear to the DEA model user that the step to assume the existence and knowledge of such weights for the costs and benefits, respectively for their improvements, subsumes additional information about the preferences underlying the efficiency measurement (cf. Kleine 2004).

Then, however, it is not to be considered “bad” but neutral in an economic evaluation (Dyckhoff and Allen 2001, p. 315).

The term ‘joint-production’ is often used nearly synonymously, namely in the sense of several distinct outputs necessarily emerging from a single production activity. The theory of by-production has been extensively developed in German business economics (cf. Baumgärtner et al. 2001, p. 367). Although “modern economic theory has produced many interesting results concerning existence and optimality of equilibrium under joint production, in the case which is most relevant from the ecological economic point of view—joint production of bads causing public negative externalities—we are essentially left with a negative result” (Baumgärtner et al. 2001, p. 368).
