Abstract

This chapter introduces Tax Incremental Financing (TIF) and Low-Income Housing Tax Credits (LIHTC) in a financial feasibility model with heterogenous locations. We show that both TIF and LIHTC effectively allow landlords to charge lower rents and make housing more affordable.

The front-door model takes the site cost as a given when estimating the total development cost. But in practice site costs are often negotiable, and developers may be interested in knowing the maximum price they can pay for a site while keeping their project feasible. This question would be particularly relevant when the developer has a specific plan in mind and is searching for the appropriate location. In such cases, they may use the back-door model, which takes the prevailing market rents as a given, estimates the justified debt and equity amounts, adds these two to calculate the legitimate development costs, and finally “backs into” the maximum site cost that would justify the project.

While LIHTC does not require the developer to make any payments in the future, TIF stipulates that future property tax payments will be used to service the debt issued to finance the project. However, from the developer’s point of view TIF can also be considered a free cash infusion, because the developer would have to pay the higher property taxes in the future even without TIF.
